Abstract

Futures, options, and swaps are key financial derivatives used to speculate, regulate price exposure, and hedge risk. how financial derivative-based hedging methods affect market liquidity and breadth and depth. The study uses data from numerous global markets to examine how derivatives improve liquidity by allowing asset trading, shifting risk, and enhancing price discovery. Derivative trading concerns include systemic risk, market distortions, and excessive speculation can be especially problematic during financial instability. The results show that derivatives improve risk management and trading opportunities, increasing market liquidity. They affect market stability in diverse ways, depending on market and regulatory circumstances. The paper concludes with recommendations for market participants and regulators to balance financial derivatives' pros and cons to boost market liquidity without increasing financial vulnerabilities.
